Using <xsl:text disable-output-escaping> you can have entities in output...
but only if you create them from scratch in the stylesheet, not if they
are yet in the source document. So you are almost right:

 1) If you must create entities from scratch use
    <xsl:text disable-output-escaping>
 2) If you must preserve input entities then I think there is really
    no standard solution ;-(  (But I hope I hadn't reason!)
    Some processors ouput the entities (eg. using cocoon the "&#...;"
    that stands for MathML's "&Lambda;" is mapped to "&Lambda;"), some
    do not.
