If any XML file uses an entity reference other than amp lt gt apos or quot and does not reference a DTD that defines the entity then it is an error and the document is not well formed. Such a stylesheet would never be handed to the XSLt system at all and you'll just get a parse error from the XML parser. If you want to save the texts in a way that XSL knows about them, why not use XSL variables rather than XML entities?
