The rules in XSLT 1.0 for how the HTML output method handles namespaces
appearing in the result tree are rather unspecific, and it has recently
been pointed out that several different interpretations are possible. So
you might just be out of luck with xsltproc. Or you might be better off
using the XML output method rather than HTML. 

Remember that "xml islands" are not part of standard HTML, they are a
Microsoft invention, and that the XSLT spec isn't specifically designed
to be able to produce them. In fact, if anyone can point me to a spec of
how Microsoft XML data islands handle namespaces, I would be grateful.
