If you have a string representing XML then you don't want to use xx:node-set() (That is only for converting result tree fragments (which are already an in-memory tree) into node sets). You need an XML parser. Since you are using msxml you need to escape to script and then pass the string to the xml parser, just as you would if you were creating a new DOM external to XSLT. Of course having got a node set you don't want to use <xsl:value-of on it as that (always) returns the string value, you need xsl:copy-of if you want to see a copy of the XML structure.
