Since you are using XSLT 2 and the HTML output method you should look at
what that means:
In particular "The HTML output method MUST NOT output an element
differently from the XML output method unless the expanded QName of the
element has a null namespace URI."
If you intend the output to be HTML and the input is XHTML (and so in the
XHTML namespace) you have to convert those input elements to elements with
a null namespace URI.
The "Removing Namespaces" FAQ entry shows how to do that:
Note that the "<p>other stuff</p>" in the transform is already in the null
namespace so should work as it is.
