The list element in your input has that property so is selected and you
apply templates to it.

You don't have a template matching list so the default template applies,
which applies templates to the elements children

so templates are applied to the two xyz elements.

David might have added that the default template rule for an element matched in a mode is to apply templates in the same mode to the element's children.

I'm not absolutely sure this is related to the point of confusion, but it may not hurt to stress it.

perhaps you want to add

<xsl:template match="list" mode="def">

... which would offer the opportunity to "drop out of the mode" if that's what you wanted to do.
