. is already a node set consisting of thw current node, so
xalan:nodeset(.) won't do anything usefl.
You could use
 select="./image[@position = 'left']" 
or more simply
 select="image[@position = 'left']" 

Having selected the node set though you have used value-of whcih always
discards every node except the first, and takes the string value of that
one, so producing a string.

You have then used this string as the content of with-param, so
generatinng a result tree fragment (nota node set) consisting of
a root node and a text node with this string value.

Just use

<xsl:with-param name="image-nodes"  select="image[@position = 'left']" />

As is said most days on thi slist, if you use with-param or variable
with a select expression rather than with content, it will be bound to
a node set not a result tree fragment.
