Your first idea does not work with Saxon.  I get "Unexpected token EOF in
expression".  (This tells me that the contents of select are getting
converted to the empty string.)

The second idea does work...

<xsl:call-template name="do-replace">
  <xsl:with-param name="text" select="$x"/>
  <xsl:with-param name="replace"><xsl:text>&#10;</xsl:text></xsl:with-param>
  <xsl:with-param name="by"><xsl:text>&#10;&#09;</xsl:text></xsl:with-param>
</xsl:call-template>
