I've also had this problem. I found it when doing a command line transformation using Xalan which tells me what the illegal character is. Then, as has been suggested, used a Hex Editor to find the offending character.

The problem, I am fairly confident, is caused by XML Spy. I'm yet to reliably duplicate it, but each time it does occur I've created the XML file from scratch within XML Spy.
