Of course, you have to copy parameters first:
<xsl:template match="*:template[@name]">
<xsl:copy>
<xsl:copy-of select="@*"/>
<xsl:copy-of select="xsl:param"/>
<xsl:element name="xsl:variable">
[...]
<xsl:copy-of select="node() except xsl:param"/>
That could have an impact on indentation though.
