What does output method="xml" and
<xsl:copy-of select="$secondFile"/>
give you for your input?
I am not familiar with the types Xalan allows as parameters and how Java types are mapped to XSLT/XPath types.
Are you using Xalan XSLTC or Interpreter? Have you tried to set the parameter to an XSLTCSource http://xml.apache.org/xalan-j/xsltc/xsltc_trax_api.html instead of a DOMSource?
